A firm's debt capacity is a function of its free cash flow. The role of credit analysis is to forecast the amount and volatility of future free cash flow in order to measure a firm’s debt capacity. If volatility of future cash flow is high, there is a substantial risk in the firm being highly leveraged, and vice versa.
This tutorial looks at the how analysts forecast future free cash flow and how it influences a business enterprise's capital structure and debt capacity. A detailed examination of a long-term free cash flow forecast is also provided.
